By default the setting is 'strict' which adds headers to force the browser to download many file types (HTML & PDF included) Setting this option to 'permissive' does not add headers so files will open in the browser as you'd expect. There could be a good reason due to the multi- tenant backend of Sharepoint Online, but the fact that it's an option at the web application level, doesn't leave much of an excuse as to why this isn't available in O3.
